I am new to home recording. I understand the principles of MIDI. However, one question, at what point in the recording process does a midi file become an actual audio file ?

The short answer is, it doesn't. Midi is not a sound source. It is a protocol for controlling instruments that ARE sound sources. Recording in midi mearly generates midi control data. You use the midi data to automate instruments in lieu of actually playing them yourself. Once you have a track's worth of midi data, it can be used to auto-play the sound source. The data(analog or digital) from the sound source can then be used as a true audio file. Read up on midi to see what you're really dealing with.

Yup, that's right. Midi is the "Sheet music", and sheet music is not music, only the "directions" to create the sound.

Only when the midi or sheet music is played through an instrument will you hear the audio.

try this... Cool edit pro. export midi file, play them while record it in mp3 format, you can add voice on other track, or play instrument, sound fx, etc....
